What Exactly Are Payroll Taxes – And How Do You Calculate Them Correctly?

What Are Payroll Taxes Anyway?

First off, let’s tackle the basics. Payroll taxes are taxes that employers withhold from an employee’s salary and pay on their behalf.

These are then used to fund essential government programs like Social Security and Medicare, but also unemployment benefits.

If you’re an employee, you’ve probably seen deductions on your paycheck called FICA taxes, which stand for Federal Insurance Contributions Act taxes. These are what fund Social Security and Medicare programs.

Your payroll taxes are made up of two main components: Social Security and Medicare taxes. 

Social Security taxes, often referred to as FICA taxes, are used for funding the Social Security program, which provides financial support to retirees, disabled individuals, and surviving spouses and children of deceased workers. Currently, this tax rate is 6.2% of your gross income, up to a certain limit.

Medicare taxes, on the other hand, are used to fund the Medicare program, which provides healthcare benefits to individuals aged 65 and older.

This tax rate is 1.45% of your gross income, but unlike Social Security taxes, there is no income limit for Medicare taxes – you pay this percentage on all your earnings.

What about the employer? Their legal responsibility is to match the amount for Social Security and Medicare (but there is no employer match for the Additional Medicare Tax; don’t worry, we’ll get to that a bit later). 

This means that, in addition to withholding the employee’s share, the employer contributes an equal amount.

So, if you see a 6.2% deduction for Social Security on your paycheck, know that your employer is putting in another 6.2%, bringing the total to 12.4%.

How To Calculate Your Payroll Taxes?

Now that we’ve (hopefully!) shed some light on payroll taxes, let’s demystify the process of calculating them. Spoiler alert: it’s not rocket science, but attention to detail is key.

  • Step 1: Determine Your Gross Income: Your gross income or gross wage is your total earnings before any deductions. This means this income includes not only your salary, but also your bonuses and any other taxable benefits. 
  • Step 2: Social Security Crunch: Next, multiply your gross income by 6.2% to calculate your Social Security taxes. However, be aware that there’s a cap on the amount of income subject to Social Security taxes. For 2023, the cap is set at $160,200.
  • Step 3: Medicare Math: Now, for Medicare, multiply your gross wages by 1.45%. As we mentioned above, there is no wage base limit for Medicare taxes.

If Applicable, Also Calculate Additional Medicare Tax: If you’re in the high-income bracket, you’ll have to pay a 0.9% Additional Medicare Tax. What is a high-income bracket? It depends:

  • For married filing jointly, it’s $250,000,
  • For married filing separately, it’s $125,000,
  • For all other taxpayers, it’s $200,000.

Apart from Social Security and Medicare, federal and state income taxes are also part of payroll deductions and each state has its own income tax rates and regulations that impact your paycheck.

Some states, like Florida, Texas, Nevada, and Tennessee, don’t impose state income taxes, while others, such as California, New York, Vermont, Minnesota, and others, have progressive tax systems.
